Episodic format has its great points, such as you don't get stuck in one story which you may not be fond of. It allows for more viewers to tune in easier, as you didn't have to catch last weeks episode to see this weeks, LEXX works pretty good with separate stories.
Story arc format brings the characters to a new level, as it allows them to focus on one thing, and the actors may queue up to it better, as they are also focused on the story arc. It allows for a certain kind of attention, and draws you into watching it more.
I'm more for the arc format of Season 3, but I like all of it.

I like the story-arc more, simply because of the cliffhanger element. It gives more of an incentive to watch the following week.

I like a combination of both. A story arc in the background to tie the episodes together but with the episodes able to also stand alone.

It's certainly a valid distinction, though we probably can all agree that the reality is not as distinct as the question: each season had components of both.
Season 3 was probably the most story-arc oriented -- with the recurring theme of Prince trying to harness the power of the Lexx to attain his agenda -- whereas Seasons 1 was perhaps the most episodic; perhaps not surprising as these were made as stand-alone movies. Even the episodic 2 had the story arc of Mantrid which was only fully revealed over time and the movies of 1 might be interpreted as telling the story the Lexx crew fitting together as a team to destroy the Divine Shadow.
Season 4 was episodic, and yet the story arc of 3 was repeated too. (edit: and the carrots! OMG, the carrots!)
